This is an interesting sector to study.

The world demand for glove continues to grow about 10% per year. Just like, shaving blades, gloves are disposed when used and the companies will continuously need to manufacture to supply existing users and new users. All these bode well for this industry. Therefore, over the long run, the growing demand will continue to ensure that this industry remains resilient and relevant.

Look at all the charts above. Follow the green lines. What is the common factor among them? The green lines which reflect the earnings are all trending upwards. Were there any downturns in these green lines in the last 5 years (which is the duration depicted in the above charts). None, except this year when the green lines are turning downwards.

What happened in 2008 to this sector? Well, their businesses were challenging. The industry was hit by rising costs and shrinking margins due to various factors: energy costs, increasing raw material costs, currency trends against the ringgit, and so forth.

What about today? The industry went through a period of lean margins and poor demand during the 2008 and early 2009. Then, the world economy turned and the users returned with big orders. These orders were to replace their dwindling inventories as well as additional stocks to meet the H1N1 epidemic. Suddenly, the manufacturers could not meet this sudden surge in demand. The prices of gloves went up and the margins enjoyed by the manufacturers expanded, from the usual 7% - 9% net profit margin to mid teens percentages. Effectively, all the companies were enjoying jumbo super-profits in this exceptional time.

It was not unexpected that such exceptional profits were not going to last. Soon, every manufacturer was adding new capacity to meet this demand. These soon came into fruition. Then the commodity latex prices and US currency trend against the industry. The added demand for gloves driven by the H1N1 disappeared, and demand normalised. The glove sector is now back to their normalised business environment. The profit margins fall quickly when they cannot pass on the costs to the customers quick enough. There maybe some price competition within this sector too in this challenging time.

But, please note, the demand for gloves in the world continues to grow about 10% per year. Gloves are disposables and are used once. They need to be constantly replaced. The players in this industry have continue to grow over the years. Those who failed are for various reasons, not least of which is lack of economy of scale. Glove is essentially a commodity and trade like any commodity driven by price and the manufacturers with the lowest costs, better efficiency, quality products, better pricing and economy of scale remain, maintain, or capture more market share.

With that as the background, HOW would you invest in this industry, assuming you wish to participate in this sector? When is the BETTER TIME to invest in this sector? To make it easy, would you choose to be invested in this sector in 2008 when this sector was shunned due to multitudes of bad news or would you choose to be invested in late 2009 when this sector was loved due to multitudes of good news?

It is the smart investor who choose to remain invested in this sector when this sector is either facing small profit margin or normal margins, for this is the safest time to invest in these stocks. The tight profit margins faced by the players ensure that the management use their skills to optimise efficiency. Moreover, the testing period discourages excessive capacity expansion and entry by new players, and soon preexisting capacities will be outstripped by the continuously increasing world demand of about 10% per year. (As a side note: demand growing at 10% per year means the doubling of world demand by 7 years. Therefore, whatever capacity that is preexisting today, will need to be doubled in 7 years from today.)

The worse/worst time to be invested in this sector is during the period of exuberance when all the players in the sector are enjoying huge net profit margins. These abnormally high profit margins will never be sustainable for long and will definitely correct given time.

The smart investors who wish to invest in the glove sector will need to have a good understanding of the cyclical nature of this industry. Those who have been in this sector for the last few years will attest to this.

From experience and observation of this sector, the market prices of this sector tend to fluctuate a lot in response to changing industry challenges. However, over the long term, this sector had and will continue to be resilient, supported by increasing world market demand, and those who are invested in this sector long term has benefited and will continue to profit from it..
